How a carbon credit becomes a token
A carbon credit starts life in a registry, issued when a verified project removes or avoids a tonne of carbon dioxide. Tokenization protocols bridge these credits on-chain. The best-known infrastructure, Toucan, takes credits from approved registries and tokenizes them, then pools them into a standardized unit called the Base Carbon Tonne, where one token corresponds to one tonne of carbon. That standardization is what makes the credits composable, so they can be traded in pools or used as building blocks in other on-chain products rather than each being a unique, illiquid entry in a database.
KlimaDAO built a layer on top of this. It operates as a kind of decentralized carbon bank, accumulating tokenized credits in a treasury and issuing its own token backed by them, with the design goal that each of its tokens is backed by at least one tonne of carbon. By absorbing supply into the treasury, the project aimed to support the price of carbon and so financially reward emission reductions. It is an ambitious mechanism, and its history shows both the promise and the difficulty of using DeFi tools to move a real-world environmental market.
The promise: liquidity and transparency
The case for tokenizing carbon is strong on paper. Smaller parcels can be fractionalized and traded more easily, opening a market that was effectively closed to anyone but large buyers. On-chain lifecycle events are publicly auditable, so the retirement of a credit, the moment it is used to offset emissions and cannot be sold again, can be verified by anyone rather than buried in a private database. And programmability means credits can be embedded into smart contracts for automated retirement or bundled into climate-focused financial products.
Major institutions noticed. Through the mid-2020s, large financial firms began building blockchain-based carbon tokenization in partnership with established registries and data providers, aiming to bring transparency and efficiency to the voluntary market. The direction of travel is toward carbon markets that work with the speed and openness of public blockchains rather than the opacity that has long undermined trust in offsets.

Tokenized carbon carries a risk that does not exist for tokenized gold or Treasuries, because the underlying asset is itself contested. The first problem is the bridge. If the link between the on-chain token and the registry credit is weak, you can get double-counting, where a credit is claimed both on-chain and off, or phantom credits that do not properly correspond to a retired registry entry. The integrity of the whole system depends on that bridge being tight and the registry cooperating, which has not always been the case.
The deeper problem is quality. A token can faithfully represent a carbon credit that is itself a poor offset, a project that would have happened anyway, or one whose claimed carbon savings are overstated. Tokenization does not improve the underlying credit, it just moves it on-chain, so a token is only as good as the project and the standard behind it. This is the core critique of the space: putting a questionable offset on a blockchain makes it more liquid and more transparent, but no more real. Anyone looking at carbon tokens has to verify the provenance and quality of the underlying credits, not just trust that a token exists.
